Doesn't matter if he's gov't or private citizen - you already did your due diligence by telling him he needed an FFL. I'd drop it and just chalk it up to the general air of disreputable weirdness at AL.
You did exactly the right thing in bringing up the FFL. There is no need to report it.
I wouldn't report someone to ATF (or any authority for that matter) unless I was absolutely certain it was the only way to keep an honestly bad person from obtaining a gun.
There's a lot of basically decent folk out there that don't know anything about the laws surrounding the buying and selling of guns and I certainly wouldn't want to sic the kitten stompers at F-Troop on some poor fool that just didn't know any better.

Aside from the FFL issue I've got some questions.
1) By "CASH" I assume you mean only the green stuff with the presidents on it.
If I were making an "mail order" purchase, I would not want to send CASH either.
I guess you could "insure" it, though.
2) Why would you not want to accept a MO, or Cashier's check?
Or let him know that you'll have to wait until payment clears or can be verified ?
3) MO and Cashier checks protect against loss or theft, but not against dishonest parties.
Nothing personal, but you are a stranger to him, and vice-versa. How does HE know that you won't abscond with the cash and not send the item ?
You can at least protect against his potential "fake" check by waiting for it to clear before sending the item.
4) Why not report it to armslist ?
It is their reputation with which you are concerned.
Tell them your story and let THEM follow up as they see fit.

IMHO, the only form of guaranteed payment that cannot be recalled or disputed is USPS MO and it's also common practice on "other" gun sites as the only acceptable form of payment in private transactions. You cash them at the PO with ID required and payment is guaranteed cash back from the PO. USPS MO protects the buyer against mail fraud. I would never mail or ship cash. Fastest way to a loss there is.
Cashier's checks, unless chased directly at the issuer, are easily forged.
